2/10 Net 30 And Other Early Payment Discount Terms: How To Calculate And Apply Them
Early Payment Discount
Definition
A discount offered when an invoice is paid before its standard due date.
Overview
Early Payment Discount A discount offered when an invoice is paid before its standard due date. Calculation and application of these terms are routine in retail procurement and accounts payable: correctly computing the cost of taking (or not taking) a discount determines whether it improves the retailer’s bottom line.
Retail finance teams see a handful of standardized shorthand terms. Understanding the math behind them, how to post discounts in accounting systems, and how to compare discount returns to borrowing costs are practical skills that directly affect gross margin and cash flow.
Typical Terms And Their Meaning
- Label:2/10 Net 30: 2% discount available if paid within 10 days; otherwise full invoice amount due in 30 days.
- Label:1/15 Net 45: 1% discount if paid within 15 days; otherwise payment due in 45 days.
- Label:Net X: Plain credit term where no discount is offered and full payment is due in X days (e.g., Net 30).
How To Calculate The Effective Annualized Return
To compare the value of a discount with other financing options, convert it to an annualized return. For a discount of d% available for an early payment window of w days versus a full-term of t days, the approximate annualized rate is:
(d / (1 - d)) * (365 / (t - w))
Example: For 2/10 Net 30, d = 0.02, t - w = 20 days. Annualized return ≈ (0.02 / 0.98) * (365 / 20) ≈ 0.020408 * 18.25 ≈ 37.3% per year. If your alternative short-term borrowing cost is lower than this, it's usually worthwhile to take the discount.
Accounting And Ledger Treatment
When a buyer takes the discount, the AP team should record the payment and the discount in the ledger. Common treatments:
- Label:Gross method: Record the full invoice in inventory/purchases; when discount is taken, post a purchase discount (contra-expense) or credit accounts payable for the discount amount.
- Label:Net method: Record the invoice net of the expected discount up front; if the discount is not taken, record an interest expense or purchase variance for the missed discount.
Operational Steps To Capture Discounts
Capturing discounts consistently requires coordinated processes between purchasing, receiving, and accounts payable:
- Label:Invoice Matching: Ensure three-way match (PO, receiving, invoice) to avoid exceptions that delay payment past the discount window.
- Label:Payment Scheduling: Align payment runs with discount windows — schedule a subset of runs to cover discount-eligible invoices.
- Label:Automation: Use AP automation to flag discounts and queue approvals so human bottlenecks don't cause missed discounts.
When Not To Take The Discount
Even large annualized returns may not justify early payment if taking the discount impairs critical cash buffers, conflicts with covenants, or forces expensive short-term borrowing. Evaluate the decision against working-capital needs, inventory purchasing cycles, and seasonal demand spikes.
Example Calculation And Decision Rule
Suppose a retailer has $500,000 of invoices with 2/10 Net 30 and average available short-term cash at 0.5% monthly (≈6% annually). The annualized return for taking the 2% discount is ~37% (see earlier example). Because 37% >> 6%, the retailer should take the discount if doing so does not create liquidity constraints. A practical decision rule: take discounts when annualized discount rate > internal hurdle rate and adequate cash remains to run operations.
In short, the Early Payment Discount is more than invoice wording; it’s a quantifiable financing choice. Accurate calculation, disciplined matching and payment scheduling, and clear accounting policies enable retail teams to capture significant, recurring savings without increasing credit risk.
