Definition

Quarantine inventory is stock that has been segregated from regular warehouse inventory because it is suspected or confirmed to be damaged, nonconforming, returned, or pending inspection, testing, or regulatory clearance. It is tracked and controlled separately to prevent accidental use or shipment until issues are resolved and formal release is authorized.

Overview

Quarantine Inventory refers to inventory isolated in a WMS because of quality, compliance, damage, recall, or inspection requirements. Because quarantined stock is not immediately available for sale, it raises distinct accounting, valuation, and cost-allocation questions that operations and finance teams must resolve together.


From an accounting perspective, the primary issues are valuation, provisioning for obsolescence or shrinkage, and tracking costs related to inspection, rework, return-to-vendor, or disposal. Policies should be documented to ensure consistent treatment across audit periods and to reflect economic reality in financial statements.


How Quarantine Affects Inventory Valuation

Generally accepted accounting principles (GAAP) and internal policies guide whether quarantined goods remain recorded as inventory and at what value. If items are likely to be recovered and sold, they may stay on inventory at cost with a footnoted reserve. If recovery is uncertain, a write-down or reserve should be recorded to reflect expected net realizable value.

For internal cost control and external billing (e.g., to a customer or vendor), segregate these costs in the ERP or WMS.

When To Recognize A Liability Or Provision

Recognize provisions when there is a present obligation from past events (defective goods, recalled shipments) and a reliable estimate of the obligation can be made. For recalls and regulatory holds, collaboration with legal and risk teams is necessary to assess exposure, likely outcomes, and timing of recognition.


  • Legal Holds: Consult counsel to determine probable outcomes and record provisions when liability is probable and estimable.
  • Vendor Recourse: If supplier warranties apply, document expected recoveries to offset provisions.
  • Insurance: Capture expected insurance recoveries separately and present net effects in statements.


Billing And Chargebacks For 3PLs

Third-party logistics providers must clearly state quarantine handling fees in contracts: identification, inspection, storage, rework, and disposal. A standard fee matrix avoids disputes and enables fast client invoicing. Contract terms should specify who bears the cost for investigations, vendor returns, and destroyed goods.


  • Fee Schedule: Publish unit fees for quarantine receiving, inspection, storage per day, and disposition actions.
  • Chargebacks: Define conditions where costs are billed to the merchant, carrier, or insurer.
  • Documentation: Keep evidence (photos, lab reports) tied to invoices to support chargebacks.


Controls, Audit Trail, And Reporting

Accurate financial treatment depends on strong controls and a complete audit trail. Ensure WMS records the quarantine flag, reasons, inspection results, approvals, and final disposition with timestamps and user IDs. Regular reconciliations between WMS inventory status and the general ledger prevent mismatches and audit queries.


  • Reconciliation: Monthly ties between quarantined stock in WMS and GL inventory accounts.
  • Audit Trail: Preserve inspection records and disposition approvals for statutory audits.
  • Segregation: Separate duties for approving disposition and processing accounting entries to reduce fraud risk.


In short, the Quarantine Inventory status requires coordinated operational and financial policies: consistent valuation rules, tracked costs, clear contract terms for chargebacks, and robust audit trails so the financial statements reflect the true condition and risk of isolated stock.
