Price Elasticity is how sensitive customer demand is to a change in price. This short definition is the baseline metric marketers and pricing teams use to link price moves to expected changes in sales volume.


Understanding the mechanics and calculation of Price Elasticity lets you convert intuition about customers into numeric forecasts. That makes it possible to model revenue and margin outcomes before you change list prices, launch promotions, or negotiate contract rates with B2B buyers.


How The Formula Works


The standard formula for price elasticity of demand (PED) is a ratio: percentage change in quantity demanded divided by percentage change in price.   • Substitutes: More close substitutes → higher elasticity.
  • Necessity vs Luxury: Necessities (e.g., basic groceries) tend to be less elastic than discretionary items.

  • Price Experiments (A/B Tests): Randomly vary price across similar customer groups or regions to measure causal response.
  • Promo Lift Analysis: Analyze short-term promotional price changes and incremental sales to infer elasticity under promotion conditions.
  • Market Research: Conjoint analysis and Van Westendorp price sensitivity meters provide consumer-reported sensitivity that complements behavioral estimates.


Practical Example For Merchants


A retailer selling a branded speaker records weekly sales and price over six months. After controlling for paid search spend and seasonality, regression shows elasticity ≈ -1.4. That implies a 5% price cut could lift volume by ~7%, and you can model whether the incremental margin and increased units justify the lower price. For SKUs with very inelastic demand (e.g., replacement parts), small price increases may raise margin with minimal volume loss.


How Elasticity Varies By Channel And Segment


Different customer segments and channels often show different elasticities. Online shoppers comparing prices quickly are usually more elastic than loyal in-store customers. B2B purchasers with long-term contracts may be less elastic for core inputs but highly elastic for non-core consumables.


  • Channel: Marketplaces and aggregators increase price transparency → higher elasticity.
  • Segmentation: Heavy users and brand-loyal customers usually show lower elasticity.
  • Geography: Local competitors and income levels change elasticity across regions.


Tips For Using Elasticity In Pricing Decisions


Use elasticity estimates iteratively. Start with segment-level estimates, run controlled price tests, then refine at SKU level when value justifies the cost. Combine elasticity with margin and lifetime value to choose optimal price points rather than maximizing short-term revenue alone.
