Price Elasticity

Definition

How sensitive customer demand is to a change in price.

Overview

Price Elasticity The degree to which demand for a product changes when its price increases or decreases. In markdown and promotion planning, elasticity predicts how much volume will move when you cut price and whether the revenue trade-off is worth the inventory reduction.

Retailers face constant decisions about how deep to mark down, when to promote, and which SKUs to include. Elasticity converts those choices into expected volume and revenue outcomes. Integrating elasticity into markdown cadence helps preserve margin while clearing seasonal stock or capitalizing on demand spikes.

How To Use Elasticity In Markdown Decisions

Start by estimating elasticity at a reliable aggregation level (category, subcategory, or customer cohort). Use that estimate to model scenarios: simulate a 10%, 20%, or 50% markdown and project volume, revenue, and margin. Compare scenarios to pick the price-depth that meets business objectives — turnover, margin recovery, or cash flow.

Decision Rules Retailers Commonly Apply

  • High Elasticity SKUs: Favor deeper, shorter promotions to stimulate volume if the goal is turnover or to avoid long tail holding costs.
  • Low Elasticity SKUs: Favor smaller markdowns or rely on targeted promotions; these items often yield higher margin lift from modest price increases.
  • Clearance Strategy: Use more aggressive markdown ladders for perishable or seasonal inventory with limited resale windows.

Example Markdown Ladder

Suppose a fashion SKU is estimated elastic (elasticity ~1.8). A retailer might use a ladder: week 1 at 15% off, week 2 at 30% off, week 3 at 50% off. Elastic response earlier in the ladder can inform whether to accelerate deeper cuts or hold price to protect margin. For inelastic basics (elasticity ~0.6), the retailer might only run a 10–20% off campaign targeted by customer segment rather than a broad clearance.

Practical Steps To Improve Markdown Outcomes

  • Segment Pricing: Apply different markdown ladders by channel, customer cohort, or store cluster based on measured elasticity.
  • Test And Learn: Run controlled store or geo experiments to validate elasticity and adjust ladders in real time.
  • Combine Tactics: Use bundling and promotions that change the effective price without permanently cutting the base price.
  • Time Promotions: Align markdowns with demand windows where elasticity is higher — holidays, paydays, or seasonal shifts.

Monitoring And KPIs

Track KPIs that reflect both volume and margin: units sold, total revenue, gross margin dollars, sell-through rate, and days-of-supply. Compare realized lift against modeled expectations to refine elasticity estimates. Include cross-sell and cannibalization metrics — a deep discount on one SKU can reduce sales of related products, changing the net effect.

Limitations And Cautions For Markdown Planning

Be cautious about using elasticity derived from promotional periods to set permanent price policies. Promotional elasticity is often higher than non-promotional elasticity. Also, frequent deep discounts can train customers to wait for sales, raising long-term price sensitivity. Use loyalty programs and targeted offers to limit broad public discounting when possible.

In short, the Price Elasticity calculation turns price moves into predictable planning levers for markdowns and promotions. When combined with segmentation, controlled testing, and careful KPI tracking, it improves turnover while protecting margin and avoiding the long-term costs of unmanaged discounting.
